"This approach produces one of our primary findings that hurdle rates used by our sample of firms exceed their cost of capital that we calculate using Compustat and CRSP data by a substantial magnitude." By artificially inflating the discount rate, executives are structurally pre-rejecting viable projects, demanding that investments clear a bar far higher than the market actually requires.[2]

Between 2004 and 2021, global interest rates plummeted, with the yield on ten-year German government bonds falling from 4.1 percent to negative 0.2 percent. According to standard financial theory, corporate WACC should have fallen in tandem, unleashing a wave of new investment. It did not. The study analyzed five distinct risk dimensions—including systematic risk, market volatility, and earnings risk—and found that observable risk parameters simply could not explain why capital costs remained so high. The Reserve Bank of Australia (RBA) observed the exact same phenomenon. In a 2021 bulletin examining why investment hurdle rates are so sticky, the central bank noted that despite a historic decline in borrowing costs, corporate hurdle rates remained anchored at roughly 13 to 15 percent. "Survey evidence suggests that hurdle rates have remained high and well above the weighted average cost of capital (WACC) in recent years," the RBA reported.
