Market commentators frequently assert that as the Federal Reserve shrinks its balance sheet, the money simply vanishes from the financial system in a uniform, predictable straight line. The evidence, however, contradicts this mechanical view. The actual plumbing of quantitative tightening (QT) reveals that the drain on liquidity does not hit all institutions equally, and the reduction in central bank assets directly alters the ratio of reserves that commercial banks hold against customer deposits, tightening the margin of safety for retail banking.[4]
The mechanism begins with the asset side of the Federal Reserve's ledger. At the onset of the pandemic in March 2020, the central bank engaged in quantitative easing, purchasing massive quantities of Treasury debt and mortgage-backed securities. This expanded its balance sheet to a peak of nearly $9 trillion. When the Fed buys a bond from a primary dealer, it credits that dealer's commercial bank account with newly created reserves, which flooded the banking system with liquidity and pushed the supply of reserves into an "abundant" state.[2]
Quantitative tightening runs this process in reverse. By allowing bonds to mature without reinvesting the proceeds, the Federal Reserve effectively destroys the reserves that were created to buy them. The Treasury Department must issue new debt to pay off the maturing bonds, and when private investors purchase that new debt, their payments drain cash from their commercial bank accounts. The net result is a direct reduction in the aggregate reserves held by the commercial banking sector.[3]
However, the drain has not been a one-to-one reduction in bank reserves, largely due to the Overnight Reverse Repurchase Agreement (ON RRP) facility. The ON RRP acts as a parking lot for excess cash, primarily used by money market mutual funds. Between May 2023 and January 2024, balances in the ON RRP facility plummeted from roughly $2.2 trillion to around $700 billion. Because money market funds were pulling cash out of the Fed's facility to buy higher-yielding short-term Treasury bills, the initial phases of QT primarily drained the ON RRP rather than commercial bank reserves.[2]
However, the drain has not been a one-to-one reduction in bank reserves, largely due to the Overnight Reverse Repurchase Agreement (ON RRP) facility.
This buffering effect masked the underlying shift in commercial bank liquidity. While aggregate bank reserves appeared stable—hovering around 11.1% of gross domestic product in late 2023, down only slightly from 11.6% at the end of 2019—the liability side of commercial bank balance sheets had transformed. Checkable deposits, the most liquid form of customer liabilities, surged from 12.1% of GDP before the pandemic to 23.6% by the fourth quarter of 2023.[1]
The mathematical reality of this shift is stark. The effective reserve coverage of highly liquid checkable deposits has more than halved, falling from 95.8% in 2019 to just 47.0% in late 2023. As researchers at the Federal Reserve Bank of St. Louis observed, "the combination of increased checking deposits and fewer saving deposits... means that banks' liabilities have become more liquid." Consequently, while the absolute volume of reserves looks similar to pre-pandemic levels relative to the economy, banks are operating with a significantly tighter liquidity buffer against sudden deposit flight.[1][4]
The Federal Reserve monitors this tightening through the Reserve Demand Elasticity measure, which tracks how sensitive the federal funds rate is to changes in the supply of reserves. The goal of the current QT program is to transition the system from "abundant" reserves to "ample" reserves—a state where liquidity is sufficient to maintain control over the federal funds rate without requiring the Fed to actively manage daily market operations.[1][2]
If reserves fall from "ample" to "scarce," the banking system risks a repeat of the September 2019 repo market crisis. During that previous QT cycle, reserves dropped below the minimum threshold needed for smooth interbank lending, causing overnight borrowing rates to spike dramatically. In a scarce reserve environment, the federal funds rate moves sharply with even small changes in the supply of reserves, forcing the central bank to intervene.
To prevent a recurrence, policymakers must carefully calibrate the endpoint of the current QT program. Once the ON RRP facility is fully depleted, any further reduction in the Fed's $7.4 trillion balance sheet will directly and entirely drain commercial bank reserves. At that juncture, the banking system's halved coverage ratio will become the binding constraint on how much further the central bank can shrink its footprint without destabilizing the financial system.[2][4]
