In March 2003, the American Bankruptcy Institute published a study demonstrating a structural accounting paradox: companies can report positive, growing EBITDA while simultaneously sliding into insolvency. The divergence centers on a single line item that EBITDA explicitly ignores but reality enforces: the cash required to keep existing operations running.[2]
Earnings Before Interest, Taxes, Depreciation, and Amortization has served as the default proxy for operating cash flow since the leveraged buyout boom of the 1980s. It provides a standardized view of a company's profitability by stripping out the effects of capital structure and tax jurisdictions, creating a clean baseline for comparison.[5]
The metric's fatal flaw, as detailed by the Association of Chartered Certified Accountants in October 2020, lies in its treatment of depreciation. By adding depreciation back to net income, EBITDA treats the wear and tear on physical assets as a non-cash accounting fiction.
But physical assets do wear out, and replacing them requires actual cash. This required reinvestment is known as maintenance capital expenditure, and unlike investments in new product lines or geographic expansion, it is not discretionary.[1]
The Industrials IB Guide draws a hard line between growth capex and maintenance capex. Growth capex funds new facilities, expands capacity, or captures new market share. Maintenance capex simply prevents the existing revenue stream from collapsing.
When a valuation model relies on unadjusted EBITDA, it implicitly assumes that all capital expenditures are growth-oriented and therefore optional. For a software company with negligible physical assets, this assumption holds reasonably well, as their capital requirements are minimal.[3]
For a manufacturing plant, a trucking fleet, or a telecommunications provider, the assumption fails completely. A trucking company cannot indefinitely defer replacing its aging rigs without eventually losing the ability to haul freight and generate revenue.

The UBS Warburg primer on valuation multiples, published in February 2017, highlights how this blind spot distorts enterprise value calculations. An EV/EBITDA multiple of 8x might look cheap relative to a peer group average of 10x.[3]
However, if that seemingly cheap company operates older equipment requiring massive near-term maintenance capex, its true free cash flow yield is substantially lower than the multiple suggests. The valuation premium is an illusion created by deferred maintenance.[3][6]
Corporate Finance Associates argues that this misunderstanding transforms EBITDA from a useful comparative tool into a dangerous proxy for cash flow. Cash flow pays the interest on debt; EBITDA does not.[4]
The strongest counter-argument from private equity sponsors is that maintenance capex is notoriously difficult to isolate from public financial statements. Companies rarely split their capital expenditures into 'growth' and 'maintenance' buckets in their 10-K filings.[1][6]
Because the exact split requires management access or subjective estimation, defenders argue that unadjusted EBITDA remains the only objective, universally comparable baseline. They prefer a precise but flawed metric over an accurate but subjective one.[5]
Yet precision without accuracy is exactly what leads to the insolvency traps identified by the American Bankruptcy Institute. A credit analyst modeling debt service capacity on unadjusted EBITDA will inevitably overestimate the cash available to cover interest payments.[2]
The solution, adopted by rigorous valuation practitioners, is to calculate EBITDA minus Maintenance Capex, often termed EBITA or Adjusted EBITDA. This adjusted figure bridges the gap between the theoretical operating profit and the actual cash generated by the business.[1][4]
The shift requires analysts to estimate maintenance requirements by analyzing historical depreciation trends and capacity utilization triggers. The math is harder, but the resulting valuation reflects the economic reality of the firm rather than an accounting abstraction.[1]
