This fundamental misunderstanding of accrual accounting is exactly why highly profitable companies routinely run out of cash and file for bankruptcy. The reality of corporate finance is far more mechanical. The income statement is essentially an opinion shaped by accounting rules, the cash flow statement is an objective fact, and the balance sheet is the cumulative scorecard that forces the two to mathematically reconcile.[1][7]

This $2,000 profit flows into the balance sheet, increasing retained earnings (equity) by $2,000. To keep the balance sheet balanced, the asset side must also increase by $2,000. This happens because inventory decreases by $8,000 (the cost of the goods leaving the warehouse), while accounts receivable increases by $10,000 (the IOU from the retailer). However, the cash flow statement tells a completely different story. It starts with the $2,000 net income, but then it must adjust for the changes in working capital. The $10,000 increase in accounts receivable is a use of cash (money tied up in an IOU), so it is subtracted. Its balance sheet will show massive equity gains. But its cash flow statement will reveal a catastrophic cash burn as capital becomes trapped in accounts receivable.[1][7]

Another crucial mechanical link involves depreciation, which perfectly illustrates how non-cash expenses bridge the three statements. When a company buys a $100,000 piece of factory equipment, the cash flow statement immediately records a $100,000 cash outflow under investing activities.
